Understanding how companies are generally valued provides useful context for analysing individual shares. This guide introduces some basic valuation concepts at a general level.
This is general educational content explaining common concepts; it does not recommend any specific valuation approach or company.
What Is a Share?
A share represents a unit of ownership in a company. When you hold a share, you own a small proportional stake in that company, which can entitle you to certain rights, such as a proportional claim on dividends (covered later in this unit) if the company chooses to pay them.
Market Capitalization
Market capitalization (often called "market cap") is a commonly referenced valuation measure, calculated by multiplying a company's current share price by its total number of outstanding shares. This provides a general measure of a company's total value as perceived by the market at a given time, and is also the basis for weighting in many indices, as covered in the earlier lesson on sector weighting.
Common Valuation Metrics
Beyond market capitalization, various metrics are commonly used in company valuation discussions, including the price-to-earnings (P/E) ratio (comparing share price to company earnings, briefly introduced in the Fundamental Analysis unit), and other metrics comparing price to revenue, assets, or other financial measures. These metrics can provide different lenses for assessing valuation, each with its own context-dependent interpretation.
Valuation Involves Judgment, Not Certainty
It's important to understand that company valuation involves a degree of interpretation and judgment, and different market participants can reach different conclusions using the same underlying data. No valuation metric provides a definitive, guaranteed assessment of whether a company's shares are "correctly" priced.
Summary
Company valuation involves concepts like market capitalization and metrics such as the price-to-earnings ratio, providing different lenses for assessing a company's value. Valuation involves interpretation and judgment rather than a single definitive answer, and no metric provides a guaranteed assessment of whether a share is correctly priced.
