US DOLLAR BALANCES SOFTER FED EXPECTATIONS AGAINST STRONG FOREIGN CAPITAL FLOWS — BBH
Brown Brothers Harriman strategist Elias Haddad highlighted a mixed backdrop for the US Dollar, with lower Federal Reserve rate expectations potentially limiting near-term Dollar recoveries while foreign demand for US financial assets remains substantial.
According to the US Treasury International Capital data cited by BBH, foreign investors accumulated $1.778 trillion of long-term US securities in the twelve months to June. This compares with a cumulative US trade deficit of $743 billion over the same period, indicating significant underlying foreign demand for US assets and, by extension, the Dollar.
The composition of those flows is also notable. Foreign private and official investors purchased a record $920 billion of US equities over the twelve-month period, compared with $294 billion of US Treasuries, showing a considerably stronger allocation toward American stocks.
BBH noted that some market participants view the high concentration of foreign investment in US equities as a potential sensitivity for the Dollar if equity markets weaken. However, the firm argues that capital could instead rotate toward US Treasuries in such an environment, which may continue to provide support to underlying Dollar demand. This is an institutional assessment rather than a confirmed market outcome.
At the same time, BBH expects the risk of further adjustment toward a less restrictive Federal Reserve outlook to remain an important factor for the currency. This creates a balance between softer rate expectations and strong structural capital inflows, both of which may influence short-term USD pricing.
Market participants will continue to monitor Federal Reserve expectations, foreign capital flows and the allocation between US equities and Treasuries, as these factors provide important context for the broader US Dollar outlook.
